The paper studies the impact of customer's innovation on the supply chain relationship. I argue that a customer's innovation activities amplify its financial risks and change its operations and products, which may induce both the customer and supplier to reduce their dependence on each other. I thus predict a negative effect of customer's innovation on supply chain relationship. Consistent with the hypothesis, I find that the customer's innovation weakens the supply chain relationship between the customer and its existing suppliers. Moreover, the negative effect of the customer's innovation on itsrelationship with an existing supplier is more pronounced when the supplier's operation is less flexible and financial condition is more unstable, when the customer is more financially unstable, is less technologically related with the supplier and is more innovative, and when the supplier's and customer's switching costs are lower. Overall, my research adds to the existing literature on the effect of corporate investment decisions on supply chain relationship.
